the speed of my sprocket maybe in excess of 4000 rpm, will the magnet hold on at this speed or should I glue it

Glue it close to shaft. Another option is use something like this: LJ12A3-4-Z/BX Metal Detecting NPN NO 3 Wire DC 6-36V This is an inductive sensor which doesn't need a magnet but you can pick up on a bolt head which is what I did for my disco so that I could tell which wheel had lost traction

How close does the magnet need to be to the sensor?

Their customer support replies promptly to queries. They said, in email to me, 2-3mm is best - with south pole pointing at sensor. The leaflet with unit and spec says 10mm.

Can this unit be used with a diesel engine

Depends what you want to measure? This unit's sensor can be placed next to any rotating equipment (as long as there is space for a bracket, with the magnet on the rotating part) and measures RPM only. Would connect directly to 12V DC supply of a car battery/alternator.
